A lot of exposition in this episode, but that was needed to get an understanding of the plot.

So, the Knights are using various tactics (Phantoma, "religious" awakenings, blurring the lines between the real and the fake, etc.) to manipulate the masses, especially kids, it seems, so they can harness that energy (psi) from them; it's like the people being used as batteries in the Matrix. Lain doesn't take kindly to this, though. At this turning point of the show, she comes into her own and steps into a protector role of sorts, which I think suits her very well.

I'm excited to see how she'll deal with the mounting threats from the Knights, though, since they attempt to assassinate her at the end of this episode!

Lain somehow managed to localise an entire laboratory and data center entirely within the space of her own room? When did she haul all that in? It's also flooded with around two feet of water for some reason, which might present an electrical and fire hazard.

The conspiracy is coming unraveled in Layer 06: KIDS. Lain is able to digitally conjure her entire likeness into The Wired, and is confronted by the fact that she is a veritable chosen one. She meets- or technologically connects to- the creator of the technology that is bringing children across timespace through PHANTOMa, a telepathic conduit of sorts, treated by popular culture as a game. We learn of KIDS, the technology that underpins it all: a digital harvester of the collective psychic energy of children.
The regret in his deathbed confession to Lain is secondary to amazement to the professor. If some sort of God rules the Wired, he says, then Lain is a blessed child.
She's coming into awareness that the Knights may not be on her side after all. And the mysterious men in black outside her door? Not Knights at all.
So it would seem the Knights are not a friendly force, in Lain's life, or anyone else's.
